It's essential for exporters to carefully consider the cost of discounting the LC, including any fees, interest charges, or the discount rate applied by the financial institution. Additionally, exporters should ensure that the terms of the LC are favorable and that they comply with all requirements to avoid any discrepancies or delays in payment.

  • Working

  • A buyer (importer) and seller (exporter) agree to engage in a trade transaction. The buyer arranges for a letter of credit to be issued by their bank (issuing bank), which serves as a guarantee of payment to the seller upon the presentation of compliant shipping documents.
  • Instead of waiting for the LC's maturity date (when the payment is due), the exporter may choose to sell the LC to a financial institution (usually a bank) at a discounted rate. The financial institution pays the exporter the discounted value of the LC upfront, minus any fees or charges.
  • Upon receiving the compliant shipping documents, the financial institution presents them to the issuing bank and receives the full payment specified in the LC upon maturity. The financial institution makes a profit from the difference between the discounted amount paid to the exporter and the full payment received from the issuing bank.
